No, it wasn't that bad. The big question for them is that you called with air on the flop. But you really didn't. You had a gutshot, and overcard, and a backdoor flush draw. It isn't perfect, and you certainly weren't getting correct odds to hit a gutshot. You will be out of position, which will make it harder (turns out it wasn't) to get value if you hit.
Folding wouldn't have been a big error, but given your implied odds (which you were actually able to realize) calling wasn't bad. Once you add the flush draw on the turn, and his bet is smaller (relative to the pot), you can't fold.
