Player 1 can just call because of the under-raise or can he re-raise?

In almost all rules sets and situations, Player 1 can just call.

There are some places that have different rules, so check with whoever is running your game.

TDA rules:

48: Re-Opening the Bet.

In no-limit and pot limit, an all-in wager (or multiple short all-ins) totaling less than a full bet or raise does not reopen betting for players who have already acted and are not facing at least a full bet or raise when the action returns to them.

So, industry standard would be: he can only call. As others have said, every house can run the game by their own rules however.
