The purpose of number 3 is that if you use the Service in some way so as to cause damage to them, you have to indemnify them for such damages. As an example, if you use the Service in a manner that is illegal or against their Terms of Service and this causes them to have to reimburse another player or pay a fine to a government, then you have to reimburse them for such amount paid to the other player or government.
Overall, the indemnification provision looks pretty normal to me and is not offensive. Maybe it could state that you don't have any indemnification obligation so long as you solely use the Service in accordance with law, their Terms of Service, reasonable rules of the game being played and in such a manner as is reasonably intended (or something like that). But it is a contract of adhesion so some things like that just may not be there and it won't really matter anyway.
You might want to try e-mailing them again, but not in the manner that you wrote the original post here. If what you say happened in your original post is what actually happened and you explain that to them to their satisfaction and they believe you, then they'll probably give you your account balance and may re-open your account. (Don't do that again though - what you did was kinda stupid. And you coulda just gambled with your friend with a deck of cards in your home or wherever rather than having to front him money on Stars and pay rake [or do they not charge rake in home games?])
Also, is your broke friend also your landlord?
